Haircut (Collateral)

A discount applied to the market value of collateral posted in financial transactions, such as margining, repo agreements, or derivative hedging. It reflects the risk that the collateral might lose value or become less liquid before it can be used or sold.

Haircuts protect the receiving party from market volatility, credit risk, or price fluctuations of the collateral asset. The size of the haircut depends on factors such as the asset type, credit rating, liquidity, and market conditions.

For example, if a company pledges government bonds worth $1 million as collateral with a 5% haircut, only $950,000 of that value will be recognized for margin or risk coverage purposes. This buffer ensures that even if the bond price drops slightly, the collateral still covers the exposure.

Haircuts are commonly applied in financial markets to manage risk in situations where assets are used as collateral. They are widely used in collateralized hedging transactions to account for potential changes in the value of posted assets. In the repo and securities lending markets, haircuts help protect lenders from price fluctuations or credit events that may affect the collateral.

They are also a standard feature in central clearing and bilateral margin agreements, where they serve as a buffer to ensure that the collateral’s market value remains sufficient to cover the exposure over time.

They are an essential part of credit risk management and regulatory capital frameworks, ensuring that counterparties remain adequately protected in volatile or stressed markets.
